Stock valuation parameters
Active investors believe a stock's value is wholly separate from its market price. Investors use a series of metrics, simple calculations, and qualitative analysis of a company's business model to determine its intrinsic value, then determine whether it is worth an investment at its current price. The market value is the price investors are willing to pay for the stock based on expected future earnings. However, the book value is derived from a company's assets and is a more conservative measure of a company's worth. A P/B ratio of 0.95, 1 or 1.1, the underlying stock is trading at nearly book value. Value investing, perhaps more than any other type of investing, is more concerned with the fundamentals of a company’s business than its stock price or market factors affecting its price. One of the earliest proponents of this fundamentals-based value investing strategy was Benjamin Graham in the 1920s. If sudden increases in a stock's price are the sizzle, then the P/E ratio is the steak. A stock can go up in value without significant earnings increases, but the P/E ratio is what decides if it can stay up. Without earnings to back up the price, a stock will eventually fall back down. Before venturing into the world of trading options, investors should have a good understanding of the factors determining the value of an option. These include the current stock price, the intrinsic value, time to expiration or the time value, volatility, interest rates, and cash dividends paid.
